Most Arabs living in Israel proper are full citizens of the State of Israel, entitled to Israeli passports.  They make up almost 20 percent of the population.  There are several Arab members in the Knesset and one on the Supreme Court.  They may also volunteer to serve in the military, and many do.
 
Under the Oslo Agreement, the Palestinian Authority has been issuing passports to residents of the West Bank and Gaza since 1995.  See the US government's discussion of its recognition of Palestinian passports at http://uscis.gov/graphics/services/asylum/ric/documentation/Palestine.htm .

Regarding Palestinians, what passport do they hold? Would a Palestinian living in Jerusalem carry an Israeli passport, or would they be effectively stateless?
